I don't think the oil would get that wet, unless too much water was injected. I think the water would be much more finely atomised being injected at 3500+ psi and instantly turning to steam in a 1000+ degree combustion chamber. More likely to wash the cylinder walls with your average 150 psi water injection system on the cold side of the motor on the intake stroke.. You might be right about a loss of hp, but keep in mind steam engines make massive torque, as it provides a longer push on the piston on the power stroke. Crower said the engine was knocking paint off the roof, so it must've had some high exhaust pressure. The injection pump was used to inject the water into the engine, and the single cylinder diesel was converted to gas via a carb on the intake side. (I'd guess it was converted to gas to avoid the complexity of adding another injection pump for diesel, also not sure how well your average gasser motor could handle steam pressure)
